Derivatives, Features, Functions, Types, Advantages, Disadvantages

Derivatives are financial instruments whose value is derived from an underlying asset, rate or index. The underlying asset may include shares, commodities, currencies, interest rates or market indices. The value of a derivative changes according to changes in the price or value of its underlying asset. Common derivative instruments include forwards, futures, options and swaps. Derivatives are mainly used for hedging, speculation and arbitrage. In India, exchange traded derivatives are regulated by the Securities and Exchange Board of India (SEBI) under the SEBI Act, 1992 and the Securities Contracts (Regulation) Act, 1956 (SCRA).

Features of Derivatives:

1. Derived Value

The most important feature of a derivative is that its value is derived from an underlying asset. The underlying asset may be a share, commodity, currency, interest rate or market index. Any change in the price or value of the underlying asset can affect the value of the derivative contract. For example, the value of a stock futures contract changes with changes in the price of the underlying share. Thus, derivatives do not usually have an independent value of their own. Their value depends primarily on the performance and price movement of the underlying asset.

2. Contract Based Instrument

Derivatives are contract based financial instruments involving two or more parties. The contract specifies the terms and conditions under which the transaction will take place. These terms may include the underlying asset, quantity, price, settlement date and other obligations. Common derivative contracts include forwards, futures, options and swaps. Some contracts are standardised and traded through recognised exchanges, while others are privately negotiated between parties. The contractual nature of derivatives distinguishes them from direct ownership instruments such as equity shares and physical commodities.

3. Specified Future Date

Most derivative contracts involve a transaction or settlement at a specified future date. The parties agree on certain terms in advance, while the actual settlement may occur later according to the contract. Futures and options contracts, for example, have predetermined expiry dates. This feature allows market participants to manage uncertainty regarding future price movements. The time period between entering into the contract and its expiry is known as the contract period. The future date feature makes derivatives useful for hedging, speculation and risk management.

4. Leverage

Derivatives provide the facility of leverage, allowing traders to take large market positions by investing only a relatively small amount of money as margin or premium. For example, a futures trader may control a contract of high value by depositing only the required margin. Leverage can increase potential profits because even small price movements may produce significant returns. However, it can also increase potential losses. Therefore, derivative trading involves substantial risk and requires proper risk management. Exchanges prescribe margin requirements to control risks associated with leveraged trading positions.

5. Risk Management Tool

Derivatives are widely used as risk management tools. Market participants can use derivative contracts to reduce the uncertainty arising from changes in prices, interest rates, currencies or other market variables. This process is known as hedging. Standardisation makes contracts easier to trade because all participants understand their terms in advance. It also improves liquidity by allowing many traders to participate in the same contract. Standardised contracts are particularly common in futures and options markets. Over the counter derivatives, however, can be customised according to the requirements of the contracting parties.

10. Margin Requirement

Many derivative contracts, particularly futures contracts, require traders to maintain a margin amount before taking positions. Margin is a deposit collected to reduce the risk of default by market participants. Exchanges may require initial margin, maintenance margin and additional margins depending on market conditions and price volatility. Profits and losses are often adjusted regularly through the mark to market process. If the margin balance falls below the required level, the trader may need to provide additional funds. 11. Limited Contract Life

Most derivatives have a limited life and predetermined expiry date. Unlike equity shares, which can generally be held indefinitely, derivative contracts exist only for a specified period. On expiry, the contract is settled according to its terms through physical delivery, cash settlement or other prescribed mechanisms. If a trader wants to continue market exposure, a new contract may be required. The limited life of derivatives makes time an important factor in determining their value. 12. Price Volatility

13. Exchange Traded or OTC

Derivatives can be traded either through recognised exchanges or in the Over the Counter (OTC) market. Exchange traded derivatives are standardised and traded through organised platforms with clearing and settlement mechanisms. Futures and exchange traded options are common examples. OTC derivatives are privately negotiated contracts between parties and can be customised according to their requirements. Forwards and swaps are commonly traded OTC. Exchange traded derivatives generally provide greater transparency, while OTC derivatives offer greater flexibility. Both forms are important components of modern financial markets.

14. Regulatory Framework

Derivative markets operate under a legal and regulatory framework to ensure orderly trading and protect market participants. In India, exchange traded equity and commodity derivatives are regulated mainly by the Securities and Exchange Board of India (SEBI). Types of Derivatives:

Futures are standardized, exchange-traded derivative contracts obligating the buyer to purchase, or the seller to sell, an underlying asset at a predetermined price on a specified expiry date. Unlike forwards, futures are traded on public exchanges with standardized lot sizes and expiry cycles. They are marked-to-market daily, with profits and losses settled in cash each trading day, eliminating credit risk. A clearinghouse acts as the counterparty to all trades, guaranteeing performance. This standardization and central clearing make futures highly liquid and accessible for both hedging and speculation. 3. Options

Exchange-Traded Derivatives vs. OTC Derivatives

These derivatives include futures and options based on underlying assets such as stocks, indices, commodities, or currencies.
