Memorandum Reconciliation Account

Memorandum Reconciliation Statement is a statement prepared to reconcile the difference between the profit or loss as per cost accounts and financial accounts. It is called a “memorandum” because it is not a part of the double-entry system; it is an informal statement prepared only for internal use. The statement starts with the profit as per one set of accounts (usually cost accounts) and adjusts for items causing the difference — such as over- or under-absorbed overheads, stock valuation differences, or items recorded only in one set of books — to arrive at the corresponding profit in the other.

Preparation of Memorandum Reconciliation Statement:

1. Understand the Purpose and Basis

Before preparing a Memorandum Reconciliation Statement, it is important to understand its purpose: to find the reasons for the difference between the profits as per cost accounts and financial accounts. One must decide the starting point, either profit as per cost accounts or profit as per financial accounts. This starting figure is adjusted by adding or deducting various items responsible for the differences. The main objective is not to pass accounting entries but to create clarity between the two sets of profits for internal analysis and managerial understanding.

2. Identify Items Causing Differences

The next step is identifying all items that lead to differences between cost and financial profits. These include:

  • Purely financial items (e.g., interest, donations, fines)

  • Notional items (e.g., imputed rent or interest on owned funds)

  • Over- or under-absorption of overheads

  • Stock valuation differences

  • Treatment of abnormal gains or losses Each item should be clearly classified whether it increases or decreases the profit. A careful study of both financial and cost records is necessary at this stage to avoid missing any adjustments during reconciliation.

3. Decide Adjustment Direction

After listing the items, the preparer must decide whether each item should be added or deducted. For example:

  • Add items like under-absorbed overheads, incomes appearing only in financial accounts.

  • Deduct items like over-absorbed overheads, expenses recorded only in financial accounts. Remember, if starting from cost profit, and a particular item reduces financial profit, it must be deducted; if it increases financial profit, it must be added. This logical flow is important for arriving at an accurate final profit figure and maintaining consistency throughout the statement.

4. Format of Memorandum Reconciliation Statement

The statement is typically formatted in a simple, logical manner. It starts with:

  • Profit as per cost accounts (or financial accounts)

  • Add: Items that increase financial profit compared to cost profit

  • Less: Items that decrease financial profit compared to cost profit

  • Result: Profit as per financial accounts (or cost accounts) The presentation should be clean and easy to follow, showing all adjustments separately. A clear and simple format helps ensure no adjustment is missed and makes verification easy for internal auditors and managers.

5. Treatment of Stock Valuations and Overheads

Special attention must be given to stock valuation differences and overheads:

  • If closing stock is higher in financial accounts than cost accounts, add the difference.

  • If closing stock is lower, deduct the difference.

  • Over-absorbed overheads (more charged in cost accounts) should be deducted.

  • Under-absorbed overheads (less charged in cost accounts) should be added. Correct treatment of these two areas is critical because they often cause major profit differences. Careful checking ensures that the reconciliation statement is accurate and matches with accounting records.

6. Finalization and Verification

Once all adjustments are made, the final figure should match the profit as per the other set of accounts. Need for Reconciliation

Reconciliation of Cost and Financial Accounts is process to find all the reasons behind disagreement in profit which is calculated as per cost accounts and as per financial accounts. There are lots of items which are shown in the profit and loss account only when we make it as per financial accounting rules. There are lots of items which are shown in costing profit and loss account only when we calculate profit as per cost accounting.

Suppose, we have taken the profit or loss as per financial accounts, we adjust it as per cost accounts. In the end of adjustments, we see same profit as per cost accounts. If we have taken profit as per cost account, we have to adjust items as per financial accounts. For this purpose, we make reconciliation Statement.

(a) Items included only in financial accounts

There are number of items which appear only in financial accounts, and not in cost accounts, since they neither do nor relate to the manufacturing activities, such as, Purely financial charges, reducing financial profit

  • Losses on capital assets
  • Stamp duty and expenses on issue and transfer of stock, shares and bonds
  • Loss on investments.
  • Discount on debentures, bonds, etc.
  • Fines and penalties,
  • Interest on bank loans.
  • Purely financial income, increasing financial profit
  • Rent received
  • Profit on sale of assets
  • Share transfer fee
  • Share premium
  • Interest on investment, bank deposits.
  • Dividends received.
  • Appropriation of profit donations and charities.

(b) Items included only in the cost accounts

There are very few items which appear in cost accounts, but not in financial accounts. Because, all expenditure incurred, whether for cash or credit, passes though the financial accounts, and only relevant expenses are incorporated in cost accounts. Hence, only item which can appear in cost accounts but not in financial accounts is a notional charge, such as:

(i) Interest on capital, which is not paid but included in cost accounts to show the notional cost of employing capital

(ii) Rent i.e. charging a notional rent of premises owned by the proprietor.

In those concerns where there are no separate cost and financial accounts, the problem of reconciliation does not arise. But where cost and financial accounts are maintained independent of each other, it is imperative that periodically two accounts are reconciled. Though both sets of books are concerned with the same basic transactions but the figure of profit disclosed by the former does not agree with that disclosed by the latter.

Thus, reconciliation between the results of the two sets of books is necessary due to the following reasons:

  1. To find out the reasons for the difference in the profit or loss in cost and financial accounts and to indicate the position clearly and to be sure that no mistakes pertaining to accounts have been committed.
  2. To ensure the mathematical accuracy and reliability of cost accounts in order to have cost ascertainment, cost control and to have a check on the financial accounts.
  3. To contribute to the standardisation of policies regarding stock valuation, depreciation and overheads.
  4. To facilitate coordination and promote better cooperation between the activities of financial and cost sections of the accounting department.
  5. To place management in better position to acquaint itself with the reasons for the variation in profits paving the way to more effective internal control.

Methods of Reconciliation:

Reconciliation of costing and financial profits can be attempted either:

(a) By preparing a Reconciliation Statement or

(b) By preparation a Memorandum Reconciliation Account.

Reasons for differences in Profit or Loss shown by Cost Accounts and Profit or Loss shown by Financial Accounts

  1. Estimates and Actuals:

The cost can be computed either on actual or estimated basis. Since cost accounts are meant to function as a control device it will be appropriate to adopt estimated costing or preferably standard costing system while preparing cost accounts. Estimates or standards can be nearer to the actuals but in most cases, they cannot be the same. This necessarily means that the profit shown by the cost accounts is bound to be different from the profit shown by the financial accounts.

Following are some of the important items the costs of which may be different in financial books and costing books:

(a) Direct Materials:

The estimated or standard cost of the direct materials purchased or consumed in the production process may be different from the actual costs. This difference will be due to change in price or quantity or both.

(b) Direct Labour:

The estimated or standard cost of direct labour may be different from the actual costs because of differences in wage rates or hours of work or both. Sometimes, workers might have to be paid more due to increased dearness allowance, pay revision, bonus etc. This will cause difference between the profits shown by the two sets of books.

(c) Overheads:

In cost accounts the recovery of overheads is generally based on estimates while in financial accounts the actual expenses incurred are recorded. This results in under-or over-recovery of overheads.

The under-recovery or over-recovery of overheads may be carried forward to the next period or may be charged by a supplementary rate (positive or negative) or transferred to costing Profit and Loss Account. In case the under-recovery or over-recovery of overheads has been carried forward to the next period, the profit as shown by the costing books will be different from the profit as shown by the financial books. Such variation may be due to over-or-under charging of factory, office or selling and distribution overheads.

(d) Depreciation:

Different methods of charging depreciation may be adopted in cost and financial books. In financial books depreciation may be charged according to fixed installment method or diminishing balance method etc. while in cost accounts machine hour rate or any other method may be used. This is also an item of overheads and may be one of the reasons of difference between the overheads charged in financial accounts and overheads charged in cost accounts.

Abnormal Gains and Losses:

Abnormal gains or losses may completely be excluded from cost accounts or may be taken to costing profit and loss account. In financial accounts such gains and losses are taken to profit and loss account. As such, in the former case costing profit/loss will differ from financial profit/loss and adjustment will be required. In the latter case, there will be no difference on this account between costing profit or loss and financial profit or loss.

Therefore, no adjustment will be required on this account. Examples of such abnormal gains and losses are abnormal wastage of materials e.g., by theft or fire etc., cost of abnormal idle time, cost of abnormal idle facilities, exceptional bad debts, abnormal gain in manufacturing through processes (when actual production exceeds normal production).

The need for reconciliation will not arise in case of a business where Integral or Integrated Accounting System is in use as there will be only one set of books both for financial and costing records. But where there are separate sets of books, reconciliation is imperative.

2. Items Included in Cost Accounts Only:

There are certain notional items which are excluded from the financial accounts but are charged in the cost accounts:

(i) Charge in lieu of rent where premises are owned.

(ii) Depreciation on an asset even when the book value of the asset is reduced to a negligible figure.

(iii) Interest on capital employed in production but upon which no interest is actually paid (this will be the case when the firm decides to include interest in the overheads).

The above items will reduce the profits in Cost Accounts as compared to that in Financial Accounts.

  1. Items Included in Financial Accounts Only:

There are certain items which are included in the Financial Accounts but not in the Cost Accounts.

These include the following:

(a) Appropriation of profits e.g., provision for taxation, transfer to reserves, goodwill, preliminary expenses written off.

(b) Purely financial charges e.g., losses on sale of investments; penalties and fines, expenses on transfer of company’s office.

(c) Purely financial incomes e.g., interest received on bank deposits, profits made on the sale of investments, fixed assets, transfer fees received etc.

4. Valuation of Stocks:

(a) Raw materials: In financial accounts stock of raw materials is valued at cost or market price, whichever is less, while in cost accounts stock can be valued on the basis of FIFO or LIFO or any other method. Thus, the figure of stock may be inflated in cost or financial accounts.

(b) Work-in-progress: Difference may also exist regarding mode of valuation of work-in-progress. It may be valued at prime cost or factory cost or cost of production. The most appropriate mode of valuation is at factory cost in cost accounts. In financial accounts work-in-progress may be valued after considering a part of administrative expenses also.

(c) Finished goods: Under financial accounts, stock of finished goods is valued at cost or market price whichever is lower. In cost accounts, finished stock is generally valued at total cost of production. If the circumstances warrant, prime cost or factory cost may also be taken as the basis for valuing the stock of finished goods.

Thus, mode of valuation of stocks gives rise to different results in the two sets of books. Greater valuation of opening stocks in cost accounts means less profit as per cost accounts and vice versa. Greater valuation of closing stocks in cost accounts means more profit as per cost accounts and vice versa.

Incentive Systems (Hasley Plan, Rowan Plan, Taylor’s & Merrick Differential Piece rate System)

Halsey Premium Plan

This plan known after F.A. Halsey is also called the Weir Premium Plan because it was first introduced in the Weir Engineering Works in England. Under this plan, a standard time is fixed (on the basis of past performance records and not on the basis of elaborate time study) for the completion of a job. A worker who completes his job in less than the standard time is paid at this hourly rate for the time actual spent on the job plus a bonus for the time saved.

Feature of Halsey Premium Plan

(i) Standard time of production is determined well in advance.

(ii) The workers, who complete their work in less than standard time, are paid the wages according to the standard rate. They are paid a bonus also on the basis of time saved by him.

(iii) Standard rate of wages is also determined.

(iv) The workers, who complete their work within standard time, are paid the wages at the standard rate.

(v) The rate of bonus may be 33-1/3 or 50%.

Rowan Premium Plan

This plan was introduced by James Rowan. Under this method, the standard time and the standard rate of wage Payment are determined in the same manner as Halsey Plan. The workers, who complete their work within standard time, are paid the wages at standard rate. The workers, who complete their work in less time than the standard, are paid wages at the standard rate plus some bonus. This bonus is calculated in proportion of time saved.

Features of this plan

  • Standard time of work is decided.
  • The workers, who complete their work in more time than standard, are also paid the wages according to standard rate. Thus, in this system also there is no provision of punishment for late completion of the work.
  • Standard rate of wage is decided.
  • The workers, who complete their work within standard time, are paid the wages according to standard time.
  • The workers, who complete their work before standard time, are paid wages according to standard rate plus some bonus.
  • Bonus is calculated in the ratio of time saved with standard time.

Merits of Rowan Premium Plan are as under

  • It checks over-speeding because the workers cannot get bonus more than 25% of the standard time.
  • This method of incentive wage plan is based upon scientific calculations.
  • The workers get higher bonus under this system.

Taylor Differential Piece Rate System

This system was introduced by Mr. F.W. Taylor. Under this system, standard time for every work is determined on the basis of time and motion study. Two rates of wages are determined-as High rate and Low rate. The workers, who complete their work within standard time or before standard time, are paid wages according to the high rate. The workers, who complete their work in more time than standard time, are paid the wage according to lower rate.

Basic Features of Differential Rate System

  • The workers, who complete their work in more time than the standard time, are paid the wages at lower rate.
  • Two rates of wages are determined i.e., Higher rate and Lower rate.
  • Standard time of the work is determined.
  • The workers, who complete their work within standard time or before standard time, are paid the wages at high rate.

Important merits of Taylor Differential Piece Rate System

  • This system helps in reducing the cost of production per unit.
  • This system is based upon scientific calculations, proper work and job standardisation.
  • Most important merits of this system are that it rewards an efficient worker and penalises the inefficient worker.
  • This system helps in eliminating the workers who are quite inefficient, because in the course of time, they will try to get the work elsewhere.
  • This system is very easy to understand and to calculate.

Demerits of Taylor Differential Piece Rate System

  • If the standard work of a worker is less than his normal capacity it causes great dissatisfaction among the workers.
  • The greatest demerit of this system is that it does not guarantee minimum wages. Therefore, it is opposed by the labour unions.
  • This system classifies the workers into two categories; efficient and inefficient.
  • This system helps in eliminating the workers who are quite inefficient, because in the course of time, they will try to get the work elsewhere.
  • This system is very easy to understand and to calculate.

Merrick Differential Piece Rate System

Merrick Differential Piece Rate System is an improved form of Taylor’s Differential Piece Rate System. It was introduced to reduce the harshness of Taylor’s method and to provide a more balanced incentive scheme. Under this system, three different piece rates are fixed based on the level of efficiency achieved by the worker.

If a worker’s efficiency is below 83%, wages are paid at the normal piece rate. When efficiency is between 83% and 100%, the worker is paid at a higher piece rate, usually 110% of the normal rate. If efficiency exceeds 100%, the worker receives an even higher rate, generally 120% of the normal piece rate.

This system encourages workers to improve efficiency gradually by offering increasing rewards for better performance. It ensures fair wages for average workers while providing strong incentives for efficient workers. The Merrick system promotes productivity, maintains quality standards, and improves employee morale, making it an effective incentive scheme in cost accounting.

Workers below 83% efficiency receive the normal piece rate, workers between 83% and 100% efficiency receive a higher rate, and workers above 100% efficiency receive the highest rate. This tiered structure encourages gradual improvement.

With the information available in the store’s ledger, it is easier to ascertain the value of any stock item at any point of time. The minimum, maximum and reorder levels of stock are also mentioned for taking action to replenish the stock position.

A ‘bin card’ indicates the level of each particular item of stock at any point of time. It is attached to the concerned bin, rack or place where the raw material is stored. It records all the receipts of a particular item of materials and its issues. It gives all the basic information relating to physical movements.
